Most buyers hear “manufacturing” and picture fat margins. Heavy equipment, specialized labor, proprietary processes. Feels like a real business.
Then they pull the financials and get confused. 8% net margin. 12% net margin. Sometimes less. They wonder if something is wrong with the business. Usually nothing is wrong. They just do not understand how manufacturing profit margins work, and more importantly, how to use them to evaluate whether a deal actually pencils out under SBA underwriting.
What follows is the margin framework we use when screening manufacturing acquisitions for our clients.
What Profit Margins in Manufacturing Actually Look Like
Manufacturing business profit margins vary more than almost any other sector. A job shop doing custom metal fabrication might run 6% to 10% net. A specialty chemical manufacturer with a defensible product line might clear 18% to 22%. The spread is enormous, and the sector average on its own tells you almost nothing about a specific deal.
For small manufacturing businesses, the industry average sits in the neighborhood of 8% to 12% net profit margin. Gross margins typically run 25% to 40% depending on how labor-intensive the process is.
So what does that translate to in real dollar terms?
Say you are looking at a plastics component manufacturer doing $3.2M in annual revenue. At a 10% net margin, that is $320K in net income. But net income is not what lenders underwrite. They want seller’s discretionary earnings (SDE), which adds back the owner’s salary, personal expenses run through the business, depreciation, amortization, and one-time items. On that same manufacturer, SDE might come in at $480K to $550K once you normalize the books.
That gap between net income and SDE is where a lot of buyers leave money on the table. They see 10% margin and walk. A better buyer runs the add-backs and realizes the cash flow story is materially different.
Why Manufacturing Margins Look Lower Than They Are
Net margin understates the actual cash flow picture in manufacturing for a few structural reasons.
Depreciation is the big one. A manufacturing business with $800K in equipment on the books might show $80K to $120K in annual depreciation. That is a non-cash charge that reduces net income but not cash in the bank. In SDE calculations, depreciation gets added back, and in capital-intensive manufacturing operations, that single add-back can shift the margin picture by several percentage points.
Owner salary. In a sub-$5M manufacturing deal, the owner is often running day-to-day operations and might be paying themselves $150K to $200K. That salary is baked into operating expenses, reducing reported net margin. Add it back for SDE and the picture improves considerably.
Interest on existing debt. If the current owner financed equipment purchases, interest expense is hitting the income statement. When you buy the business with a new SBA 7(a) loan, the debt structure resets entirely. The historical interest expense on the seller’s books is not necessarily predictive of your debt service.
Do not evaluate manufacturing businesses on net margin alone. Work through the full SDE normalization before you decide whether the margin is acceptable.
How to Evaluate Manufacturing Profit Margins for an SBA Deal
When we run deals through our SBA underwriting model, the number we care about most is debt service coverage ratio, or DSCR. That is the SDE divided by the projected annual debt service on the SBA loan.
SBA lenders require a minimum DSCR of 1.25x, but that floor is not a target and it should not be treated as one. We target 2x DSCR at acquisition price. If there are synergies that are reasonable and documentable, we can work with 1.5x, but that is our floor. Anything between 1.25x and 1.5x is technically fundable but leaves almost no room for a bad quarter, and manufacturing businesses have bad quarters.
Here is a worked example with realistic manufacturing numbers.
A precision machining company is listed at $2.1M. Revenue is $2.8M. Gross margin is 38%. Owner-normalized SDE after full add-back analysis comes in at $420K.
You put 10% down ($210K equity injection). The SBA 7(a) loan covers $1.89M at a rate based on WSJ Prime plus lender spread (which as of this writing puts you in the neighborhood of 10.5%) over 10 years. Annual debt service on that structure is approximately $310K. And you still need working capital on top of that, typically 2 to 6 months of operating expenses, which in manufacturing can be substantial given inventory and payroll cycles.
DSCR: $420K divided by $310K equals 1.35x. That clears the SBA minimum but falls short of where we want to be. At 1.35x, a 15% revenue dip puts you dangerously close to missing debt service. By Regalis standards, this deal needs restructuring before we would move it forward.
Now add back $40K in depreciation the buyer missed in the first pass. SDE moves to $460K. DSCR improves to 1.48x. Getting closer to our 1.5x floor, though still not at the 2x target we prefer.
This is why margin analysis in manufacturing cannot be surface-level. The difference between a fundable deal and a declined loan can come down to one add-back.
The Margin Variables That Actually Drive Durability
Here is the part most buyers skip entirely.
Not all manufacturing businesses have the same margin drivers. When you are buying, you need to understand what is actually generating the profitability in the specific business, because that determines how durable those margins are after you take over.
Customer concentration. If 60% of revenue comes from two customers, those margins are fragile. Lose one and the business looks very different. SBA lenders will flag this, and so should you, because a concentrated revenue base means the margins you underwrote may not be the margins you actually get.
Labor intensity versus automation. Highly manual processes compress margins because labor costs scale almost linearly with revenue. Automated or semi-automated operations tend to have more operating leverage in the financial sense, meaning as revenue grows, margins expand faster. The difference between a shop running three CNC machines with one operator and a shop running the same volume with six manual machinists is significant at the bottom line.
Raw material volatility. Manufacturers using commodity inputs (steel, aluminum, plastics resin) are exposed to input cost swings. If the business does not have pricing power to pass through increases, margin compression follows. Look at the last three to five years of gross margin history. If it swings more than 5 to 8 points year over year, that volatility will show up in your ownership too.
Proprietary versus contract work. A manufacturer making their own branded product typically earns higher margins than a pure contract manufacturer doing work-for-hire. Proprietary product lines create pricing power. Contract manufacturing is often a race to the margin floor, and you are competing with shops that have lower overhead or offshore alternatives.
How Manufacturing Margins Compare to Other Acquisition Targets
Manufacturing sits in the middle of the acquisition universe by margin profile.

On this table, manufacturing looks modest. But manufacturing businesses often have defensible moats that service businesses lack: equipment barriers to entry, specialized knowledge, long-term customer relationships, and certifications (like ISO or AS9100) that take years to acquire. The margin you pay for comes with something underneath it.
The key is buying the right kind of manufacturing business at the right multiple, with enough DSCR cushion to survive the transition year.
What Good Manufacturing Margins Look Like at Exit
If you are buying a manufacturing business today, you should already be thinking about what the margin profile needs to look like when you sell. SBA loans have 10-year terms. In 5 to 7 years, you are either selling, refinancing, or running the business indefinitely.
A buyer paying a 3.5x to 4.5x multiple on SDE at exit wants to see stable or improving margins. If you acquire at a 35% gross margin and let it erode to 28% through operational drift, your exit multiple compresses. Worse, it may not support a new buyer’s debt service, which kills your deal on the other end.
Protecting and improving manufacturing profit margins post-acquisition is an operational discipline. Pricing discipline. Raw material sourcing. Labor efficiency. And knowing which customers are actually profitable versus which ones you are essentially paying to serve.
We have reviewed deals where the previous owner kept a large customer at a negative contribution margin because the relationship was 20 years old. That relationship had real value. The margin structure did not.
What to Do If Margins Are Below Average
Sometimes you find a manufacturing business with below-average margins priced accordingly. The multiple is low. The seller is motivated. The question becomes whether the margin problem is fixable.
Fixable margin problems in manufacturing typically look like this:
- Pricing not raised in three or four years
- Low-margin product lines that can be discontinued
- Inefficient labor scheduling or excessive overtime
- A missing inside sales function that has let margins drift on contract work
Non-fixable problems look different. Structural cost disadvantages versus offshore competitors. A commodity product with zero differentiation. Customer contracts with fixed pricing that runs for multiple years with no escalation clauses.
If you can identify specific, actionable margin improvement opportunities and model them conservatively, a below-average margin business at a low multiple can be a strong acquisition. But run the DSCR on current margins, not the projected ones. You need to survive on what the business produces today before you earn the right to improve it.
